An $80 order with $46 of variable costs generates $34 of contribution margin. Fixed operating costs have not yet been deducted, so the full $34 is not final business profit.

The same $80 order can appear to leave either $48 or $34.

Gross margin subtracts Cost of Goods Sold from revenue. Contribution margin continues by subtracting the other variable costs required to generate and fulfill the order, revealing what is actually available for fixed costs and profit.

Gross margin overstates the available amount by $14 per order.

The $48 gross margin deducts only $32 of COGS. Packaging, fulfillment, merchant-funded shipping and payment costs add another $14, reducing the complete contribution margin to $34.

Establish the calculation boundary

Contribution margin depends on cost behavior and complete unit economics.

Classify costs according to whether they change with sales, then calculate both the dollars and percentage retained from each order. The boundary must remain consistent whenever products or periods are compared.

Subtract total variable costs from realized revenue to calculate the contribution amount:

Contribution Margin = Revenue − Total Variable Costs

With $80 of revenue and $46 of variable costs, contribution margin is $80 − $46 = $34. To calculate the rate, divide that amount by revenue:

Contribution Margin Rate = Contribution Margin ÷ Revenue. In this example, $34 ÷ $80 = 42.5%. Use the amount for fixed-cost coverage and the rate for relative comparison.

Gross margin subtracts Cost of Goods Sold from revenue. It measures the relationship between selling price and direct product cost, making it useful for merchandising and product-level analysis.

Contribution margin subtracts COGS and the other variable costs driven by the sale, such as packaging, fulfillment, merchant-funded shipping and payment fees.

On the example $80 order, gross margin is $48 after $32 COGS, or 60%. After another $14 of variable costs, contribution margin is $34, or 42.5%. Both metrics are valid, but they answer different questions.

No. Contribution margin is calculated after variable costs but before fixed operating costs. This separation allows merchants to see how much sales activity supplies toward expenses that exist regardless of individual orders.

If 500 monthly orders generate $34 each, total contribution margin is $17,000. Subtracting $12,000 of fixed operating costs produces $5,000 of operating profit.

Classify costs by behavior rather than by importance. Rent is economically important but normally fixed; payment fees may be relatively small but remain variable because they change with revenue.

Divide fixed operating costs by contribution margin per unit or equivalent order. The result is the sales volume required for total contribution to cover fixed costs:

Contribution Break-even Units = Fixed Operating Costs ÷ Contribution Margin per Unit

With $12,000 of monthly fixed costs and $34 of contribution per equivalent order, the calculation is $12,000 ÷ $34 = 352.94. The store must therefore complete at least 353 equivalent orders.

If sales mix changes, a weighted average contribution per order may be more useful than one product's unit contribution. Recalculate the threshold whenever price, costs or mix change materially.
