Turnover

Inventory earns its place when it supports profitable demand without trapping unnecessary cash.

Learn how to calculate inventory turnover, translate it into inventory days, distinguish healthy velocity from stockout-driven efficiency, and turn SKU-level evidence into purchasing decisions. The framework applies to DTC stores, marketplace sellers and multichannel ecommerce businesses.

Understand the ratio. Improve the decisions.

Inventory turnover is the cost of goods sold during a period divided by the average inventory investment supporting those sales. Operators often describe it as the number of times average stock is sold and replaced. It is an aggregate flow-to-stock ratio, not a count of replenishment orders or the actual age of each unit.

Turnover measures flow, not profitability

Turnover shows how much cost flows through inventory relative to the amount held. It does not measure cash receipts, customer demand that went unfulfilled, or the profit earned on those sales.

Use COGS and average inventory on the same basis

Use COGS and inventory at a compatible cost basis for the same period and business scope. A revenue-based ratio also reflects markup, making it unsuitable for direct comparison with the standard cost-based measure.

High and low turnover both need context

Low turnover may reflect overbuying or a deliberate seasonal build. High turnover may reflect strong demand or chronic understocking. Check availability, lead times, product lifecycle and comparable periods before judging either result.

Turnover should be measured by SKU and category

Calculate category and SKU ratios where data is reliable. A bestseller can mask hundreds of slow variants; channel totals can double-count shared stock unless inventory ownership and allocation are consistent.

Pair turnover with margin, availability and cash

Read turnover beside gross margin, contribution margin, aging, sell-through and stockouts. Prefer economically efficient inventory availability to a maximum-turnover target.

Inventory decisions are cash decisions. Buying less can release working capital, but buying too little can sacrifice profitable sales. The decision must balance the cost of holding stock with the cost of failing to serve demand.

02 — Inventory Turnover Formula

COGS ÷ average inventory.

Match a flow over time with the stock that supported it: COGS for the selected period divided by average inventory at cost over that same period. Keep currency, ownership, locations, categories and valuation methods aligned. The example assumes merchandise COGS and owned merchandise inventory, with no material write-downs.

5.0x means $5 of annual COGS for each $1 of average inventory.

It does not mean each SKU sold out five times, that each purchase lasted 73 days, or that the business collected its cash five times. Using ending stock alone would give $600,000 ÷ $100,000 = 6.0x and overstate velocity in this example. Visual bars are decorative; the figures and formulas define the calculation.

Choose an average that represents the whole period.

Beginning plus ending inventory divided by two is a useful approximation when balances are reasonably stable. For volatile or seasonal stock, average daily balances, or use consistently sampled weekly or monthly balances; weight observations by elapsed time if intervals differ. Two quiet year-end dates can miss a large peak-season build. Use the same sampling method for comparisons. Revenue includes selling margin: $1,000,000 revenue ÷ $120,000 stock would be 8.33x despite unchanged physical inventory flow. Purchases are not COGS: buying stock increases an asset before the units are sold. Reconcile returns, transfers, landed costs and owned goods in transit to your accounting policy. Exclude consigned goods you do not own and avoid counting shared stock twice. Document the scope and cost method before comparing ratios . If reported COGS includes material write-downs or costs outside the inventory valuation base, reconcile the reported ratio to a clearly labeled operational measure. Do not silently remove aging stock to improve the number. With zero average inventory the ratio is undefined; with positive stock and zero COGS, turnover is zero and finite DIO cannot be calculated.

03 — Turnover to Inventory Days

Five annual turns translate into 73 inventory days.

Inventory days, often called Days Inventory Outstanding (DIO), expresses the same relationship in time units. Use the actual number of days in the measurement period: DIO = average inventory ÷ period COGS × period days. For an annual 365-day period, this is 365 ÷ annual turnover.

The ratio is a historical average holding-time proxy. It is not a promise about when any particular unit will sell.

90 ÷ 1.25 = 72. Using 365 with an unannualized quarterly ratio would be wrong.

Historical inventory days are not forward days of cover.

Forward cover uses current usable units and forecast demand; DIO uses historical COGS and average inventory value. A 73-day DIO can coexist with a bestseller stockout tomorrow. Neither is the cash conversion cycle: collection timing and supplier payment terms also matter. Cash conversion cycle is commonly DIO + receivable days − payable days. Do not treat a reduction in DIO as an immediate bank balance increase.

04 — Turnover Signals & Risks

High and low turnover are signals, not verdicts.

Start with your own comparable history, then investigate demand, stock availability and purchasing. There is no universal good ratio across categories or business models. Perishability, margin, supplier lead times, minimum orders and the required service level change what is economically sensible.

Investigate

Find why stock is not moving

Excess purchases, weakening demand, a poor assortment, obsolete products, optimistic forecasts, excessive safety stock and SKU proliferation can all reduce turnover. Separate a justified seasonal build or supply buffer from inventory that has no credible sales path.

Read the denominator

The same $600,000 COGS requires more capital when average stock rises from $120,000 to $200,000. The extra $80,000 is an inventory investment, not automatically a loss. Investigate whether it protects enough profitable sales to justify financing, storage, handling and obsolescence risk.

Compare inventory growth with COGS growth, units sold and forecast error.
Distinguish seasonal stock, strategic buffers and new launches from persistent excess.
Trace slow variants to minimum order quantities, weak conversion or assortment duplication.

Validate

Check whether demand is being served

Strong demand and dependable small replenishments can support high turnover. Under-ordering can also shrink average stock so sharply that the ratio rises while sales are lost. Observed sales understate demand when a product is unavailable; a forecast trained only on those sales can repeat the shortage.

Test for false efficiency

Ten turns is neither a target nor proof of excellence. If key variants repeatedly stock out, compare in-stock days, order fill rate, cancellations and backorders. Estimate lost demand cautiously using comparable in-stock periods and record uncertainty rather than treating the estimate as booked revenue.

Track SKU-location stockouts and service levels beside turnover.
Check supplier lead-time variability, late receipts and emergency freight.

A year-end snapshot can hide a seasonal peak

A seasonal merchant may build stock months before sales arrive, so turnover falls during the build and rises during the sell-down. Compare the same seasonal stage year over year and a rolling full year. Monthly or daily averages expose capital held between two unusually low year-end balances.

Timing changes interpretation

If daily records show $180,000 average stock, annual turnover is 3.33x and DIO is 109.5 days. The endpoint shortcut understated the inventory investment. Bulk-buy discounts, long lead times and minimum orders can create the same distortion. Evaluate total landed and holding costs, not only the supplier's unit-price saving.

Balance order frequency, freight, minimum quantities and supplier reliability.
Separate long-lead strategic buffers from stale stock with no expected demand.

Fast stock is not always the most profitable stock

Gross margin measures sales less COGS; contribution margin also deducts the defined sale-linked variable costs. Faster turns achieved through deep discounts can reduce total contribution. Dead stock consumes space and capital while creating markdown, disposal or write-down exposure.

Compare return on inventory investment

With $100,000 average inventory each, A has $600,000 COGS and a 20% gross margin on sales: revenue is $750,000 and gross profit $150,000. B has $300,000 COGS and a 40% margin: revenue is $500,000 and gross profit $200,000. Gross margin return on inventory investment (GMROI = gross profit ÷ average inventory at cost) is 1.5x for A and 2.0x for B. B turns slower but earns more gross profit per inventory dollar; fulfillment and other variable costs may change the contribution ranking.

Evaluate liquidation against realistic alternatives

Compare expected net clearance proceeds with future holding costs and realistic recovery value.
A write-down reduces reported inventory value without releasing cash or selling units; reconcile its effect on turnover.
Track dead stock at original cost alongside its accounting carrying value; do not let a lower balance conceal unsold units.

Revenue increased from $1.0m to $1.2m and COGS from $600,000 to $720,000, both +20%. Average inventory increased from $120,000 to $240,000, +100%. Turnover fell from 5.0x to 3.0x. Revenue growth did not justify the full increase in stock.

One bestseller has $120,000 annual COGS and only $10,000 average stock: 12.0x turnover. It was unavailable for 30 of 365 days. Low stock inflates the efficiency impression while the business may lose profitable orders and incur rush freight.

Reconstruct demand from in-stock periods, assess abandoned or canceled orders and review lead-time variability. Reallocate stock from slow variants where appropriate and test the reorder point. Calendar availability is not a demand-weighted fill rate; track both when possible.

03 Margin exposure

The 12 flagged SKUs hold $84,000 of the $240,000 ending inventory, including $36,000 with no movement for 180 days. This is an aging policy trigger, not a universal definition of obsolete stock. Falling category margins increase the risk that recovery will require discounting.

Merchandising should check demand, product condition, listing quality, season and lifecycle. Finance should compare realistic recovery proceeds, incremental selling costs and holding exposure. Use physical counts and inventory records to validate the figures. Under IFRS, IAS 2 measures inventory at the lower of cost and net realisable value; other reporting frameworks may differ. Turn inventory evidence into eight operating decisions.

Use a recurring cross-functional review rather than a blanket instruction to buy less. Each step should produce a usable output: a reconciled baseline, a prioritized exception list, a purchasing change or a verified financial result.

Establish the baseline

Select a complete reporting period, reconcile COGS and owned inventory, and calculate turnover and DIO. Record the averaging frequency and valuation method. Keep a comparable prior period and rolling-year view so a seasonal purchase does not masquerade as deterioration.

Segment inventory by SKU and category

Calculate ratios for categories and material SKUs using the same cost basis. Group products by value, demand variability, lifecycle, lead time and service requirements. An ABC grouping can prioritize economic importance; demand variability adds context that sales value alone misses.

Rank inventory value alongside COGS, gross profit and contribution dollars.
Separate new launches, seasonal products, core replenishment and end-of-life stock.

Identify slow-moving and dead stock

Create aging buckets suited to the category, plus last-sale dates, units sold and forecast depletion. A 90- or 180-day threshold is a policy trigger, not proof of obsolescence. Inspect condition, season, product lifecycle and return-to-supplier options before deciding recovery actions.

Identify stockout-driven false efficiency

Pair high turnover with availability, order fill rate, backorders, cancellations and urgent freight. Rebuild demand estimates where stockouts censored sales. A small increase in stock may be the right decision if it restores enough contribution to outweigh the added holding cost.

Review purchasing and reorder assumptions

Set reorder points from expected demand during replenishment lead time plus justified safety stock. Review the inventory position, not just on-hand units. Test supplier delays and demand variability; a single average lead time can hide frequent service failures.

Compare turnover with margin

Assess gross margin, contribution dollars and GMROI beside turnover. Separate a margin effect from a velocity effect: a clearance can make turnover rise while reducing profit. Define the contribution cost boundary consistently across channels, including relevant fulfillment, marketplace and payment costs.

Free trapped working capital

Select a disposition route for confirmed excess: supplier return, transfer, targeted bundle, markdown or disposal. Compare realistic net recovery with continued holding, and cancel avoidable future purchases before they arrive. Lower inventory is not automatically higher profit.

Monitor trends continuously

Review exceptions weekly and reconcile the full report at month-end. Compare the same season and a rolling year, and keep a decision log. Turnover improvements must persist without a hidden deterioration in availability, margin or supplier reliability.

A hypothetical multichannel homewares merchant has growing revenue but declining inventory efficiency. Compare three complete 365-day periods. The before-and-after cards show Year 2 and Year 3; Year 1 provides the earlier baseline. All averages use the same daily sampling and cost basis.

Year 1 revenue was $1,000,000, COGS $600,000 and average inventory $120,000: 5.0x turnover and 73 days. In Year 2, revenue and COGS rose 20%, while average stock doubled. Investigate the excess rather than celebrating sales growth alone.

Pause duplicate slow variants, renegotiate minimum orders and use smaller receipts for uncertain demand. Keep safety buffers for profitable core products. Review the $36,000 no-movement subset before choosing supplier returns, bundles or targeted clearance.

Year 3 gross profit is $1,280,000 − $768,000 = $512,000, versus $480,000 in Year 2: both 40% gross margin. An illustrative order fill rate improves from 94% to 96%. Check contribution after all relevant variable costs as well; gross margin alone cannot establish the final profit improvement.

Reconcile the stock movement

Year 3 beginning inventory is $240,000 and ending inventory $120,000. With $768,000 COGS and no other adjustments, purchases at inventory cost are $648,000: $240,000 + $648,000 − $768,000 = $120,000. Daily average stock is $160,000; it need not equal the $180,000 endpoint average.

Separate working capital from cash

The $120,000 ending-balance reduction means purchases were $120,000 below COGS. It reduces inventory working capital in this simplified reconciliation. Actual supplier cash payments also depend on payables and deposits, while customer collections, selling costs and timing affect the bank balance.

Verify the cash-flow bridge

Improvement is more than a better turnover number.

The business supports higher revenue with less average stock and fewer slow-moving goods, while monitoring availability and gross margin. It does not need to exceed the old 5.0x ratio to show progress. The operating lesson is to change the inventory that lacks a credible demand path while protecting the products customers actually want. Can you trust the inventory decision?

Use these 18 checks as an audit, not a performance score. For every missing answer, record an owner, supporting evidence and a review date. A high turnover ratio cannot compensate for unreliable stock records or recurring service failures.

01 Metric fundamentals What is inventory turnover? +

Inventory turnover measures period COGS relative to average inventory at cost. It is commonly described as how often average inventory is sold and replaced during the period. A ratio of 5.0x means annual COGS equals five times the average stock investment.

It is not a count of supplier orders, the physical age of every unit or a profit measure. Fast sellers and dead stock can coexist behind one aggregate ratio, so examine categories and material SKUs.

Use it across DTC, marketplaces and multichannel operations with a consistent ownership and location boundary. Avoid double-counting the same shared stock across channels.

02 Calculation What is the inventory turnover formula? +

Use the standard cost-based relationship:

Inventory Turnover = COGS ÷ Average Inventory

With annual COGS of $600,000 and average stock of $120,000, turnover is 5.0x. A simple beginning-and-ending estimate is:

Average Inventory = (Beginning Inventory + Ending Inventory) ÷ 2 . Here, ($140,000 + $100,000) ÷ 2 = $120,000. Daily or consistently sampled periodic balances are more representative when stock is volatile. Revenue mixes selling price with inventory cost and can change the ratio simply because markup changes.

03 Benchmarks and context What is a good inventory turnover ratio for ecommerce? +

There is no universal good number. Category, business model, product life, gross margin, supplier lead time, seasonality and availability requirements determine the stock investment that makes economic sense.

Compare your own like-for-like trend first. External comparisons are useful only when the period, cost basis, inventory scope and business model are genuinely comparable. A deliberate buffer for a long-lead core product may be more profitable than a higher ratio with lost sales.

Set a category-specific operating range and check it against availability and margin. A rising ratio is useful when it reflects less unnecessary capital without unacceptable shortages, emergency freight or loss of contribution.

04 Availability Is higher inventory turnover always better? +

No. Higher turnover can result from stronger demand and efficient replenishment, but also from under-ordering and persistent stockouts. If average inventory shrinks faster than COGS falls, the ratio can improve while profitable sales are lost.

Review turnover + availability + margin together

A SKU with $120,000 annual COGS and $10,000 average inventory turns 12 times. That looks fast, but 30 unavailable days would require a separate service investigation. The ratio does not reveal unfulfilled demand.

Increasing safety stock for a profitable, unreliable-supply SKU may reduce turnover while improving the business. Judge the added inventory cost against the expected contribution protected, not a maximum-turnover target.

05 Time interpretation What is the difference between inventory turnover and inventory days? +

Turnover expresses period cost flow as a multiple of average stock. DIO expresses the same relationship in days when the scope and averaging method match:

Inventory Days = Period Days ÷ Period Turnover

At 5.0 annual turns, a 365-day year produces 73 days. A 90-day quarter with 1.25 turns produces 72 days; do not divide 365 by a quarterly ratio unless you first annualize consistently.

DIO is a historical holding-time proxy, not actual SKU age, forward stock cover or the full cash conversion cycle. For purchasing, compare usable units with forecast demand and lead time. Formula reference: Intuit's DIO explanation.

06 Performance monitoring How can an ecommerce business improve inventory turnover? +

First verify the calculation and identify which SKUs account for unnecessary inventory. Then reduce unjustified purchase commitments, improve forecasts, rationalize duplicate variants and create recovery plans for aging stock. Protect core availability while testing changes.

Use targeted clearance only after comparing recovery proceeds and incremental selling costs with realistic future demand and holding costs. A write-down alone does not free cash or move units. Smaller receipts may help but can raise freight and ordering costs.

Monitor comparable turnover, DIO, aging, sell-through, stockout frequency, forecast bias and supplier lead-time reliability. Give each change an owner and review date; judge success by the combined capital, service and profit outcome.
